Changing interest rates can have a significant impact on asset prices. If these asset prices do not change quickly enough to reflect the new interest rate, an arbitrage opportunity arises, which will be very quickly exploited by arbitrageurs around the world and vanish in short order. Since there are scores of trading programs 🅺and quantitative strategies that stand ready to swoop in and take advantage of any asset mispricing if it occurs, pricing inefficiencies and arbitrage possibilities such as those outlined here are very rare. That said, our objective here is to outline basic arbitrage strategies with the help of some simple examples.
Note that we have only considered the impact of rising intere🌠st rates on asset prices in these examples. The following discussion focuse♎s on arbitrage strategies with regard to three asset classes: fixed-income, options, and currencies.
Fixed-Incomeꦬ Arbitrage with Ch𒁏anging Interest Rates
The price of a fixed-income instrument such as a bond is essentially the present value of its income streams, which consist of periodic coupon payments and repayment of principal at 澳洲幸运5官方开奖结果体彩网:bond maturity. As is well known, bond prices and interest rates have an inverse relationship. As interest rates rise, bond prices fall so that their yields reflect the new interest rates; and as interest rates fall, bond prices rise.
Let's consider a 5% 澳洲幸运5官方开奖结果体彩网:corporate bond with standard semi-annual coupon paymentsꦛ and five years to maturity. The bond presently yields 3% annually (or 1.5% semi-annually, ignoring compounding effects to keep things simple). T🌳he price of the bond, or its present value, is $109.22 as shown in the table below (in the "Base Case" section).

Let's say that interest rates rise shortly, and the yield on a comparable bond is now 4%. The bond price should decline to $104.49 as shown in the column "Interest Rate Up."

What if Trader Tom mistakenly shows the price of the bond as $105? This price reflects a 澳洲幸运5官方开奖结果体彩网:yield to maturity of 3.89% annualized, rather than 4%, and presents 𝕴an arbitrage opportunity.
An arbitrageur would then sell the bond to Trader Tom at $105, and simultaneously buy it elsewhere at the actual pric⭕e of $104.49, pocketing $0.51 in risk-free profit per $100 of principal. On $10 million par value of the bonds, that represents risk-free profits of $51,🀅000.
The arbitrage opportunity would disappear very quickly either because Trader Tom will realize his error and re-price the bond so that it correctly yields 4%; or even if he does not, he will lower his selling price because of the sudden number of traders who want to sell the bond to him at $105. Meanwhile, since the bond is also being bought elsewhere (so aꦺs to sell it to hapl🎉ess Trader Tom), its price will rise in other markets. These prices will converge rapidly and the bond will soon trade very close to its fair value of $104.49.
Option Arbitrage with Changing Interest Rates
Although interest rates do not have a major effect on option prices in the environment of near-zero rates, an increase in interest rates would cause call option prices to rise, and put prices to decline. If these option premiums do not reflect the new interest꧅ rate, the fundamental put-call parity equation – which defines the ﷽relationship that must exist between call prices and put prices to avoid potential arbitrage – would be out of balance, presenting an arbitrage possibility.

For a stock that pays a dividend, the put-call parity can be represented as:

The total price of this structured product should equal the present value of the strike price discounted at the risk-free rate. (It is important to notꦺe that no matter what the stock price is ♊on the option expiration date, the payoff from this portfolio is always equal to the strike price of the options.)
If the price of the structured product (stock price + put purchase price – proceeds from writing the call) is quite different from the discounted strike price, there may be an arbitrage opportunity. Note that the price difference should be large enough to justify putting on the trade, since minimal differences cannot be exploited due to real world costs such as 澳洲幸运5官方开奖结果体彩网:bid-ask spreads.
For example, if one purch🌱ases hypothetical stock Pear Inc. for $50, writes a $55 one-year cal🍸l on it to receive $1.14 in premium, and buys a one-year $55 put at $6 (we assume no dividend payments for the sake of simplicity), is there an arbitrage opportunity here?
In this case, the total outlay for the synthetic bond is $54.86 ($50 + $6 – $1.14). Clearly, put-call parity holds and there is no arbitrage possibility here.
But what if interest rates were to rise to 0.50%, causing the one-year call to rise to $1.50 and the one-year put to decline to $5.50? (Note: the actual price change would be different, but we have exaggerated it here to demonstrate the concept.) In this case, the total outlay for the synthetic bond is now $54, while the present value of the $55 stri𒐪ke price discounted at 0.5▨0% is $54.73. So there is indeed an arbitrage opportunity here.
Therefore, because the put-call parity relationship does not hold, one would buy Pear Inc.🎃 at $50, write a one-year call to receive $1.50 in premium income, and simultaneously buy a put at $5.50. The total outlay is $54, in exchange for which you receive $55 when the options expire in one year, no matter at what price Pear is trading. The Ta𝕴ble below shows why, based on two scenarios for the price of Pear Inc. at option expiration – $40 and $60.
Investing $54 and receiving $55 in riskless profits after one year equates to a return of 1.85%, compared with the new one-year Treasury rate of 0.50%. The arbitrageur has thus squeezed an extra 135 澳洲幸运5官方开奖结果体彩网:basis points&nb🦂sp;(1.85% – 0.50%) by exploiting the put-call parity relationship.

Currency Arbitrage with Changing Interest Rates
Forward exchange rates reflect interest rate 澳洲幸运5官方开奖结果体彩网:differentialsꦐ between two currencies. If interest rates cಞhange but the forward rates do not instantaneously reflect the change, an arbitrage opportunity may arise.
For instance, assume exchange rates for the Canadian dollar vs. the U.S. dollar are currently 1.2030 spot and 1.2080 one-year forward.
